Do southern states face fiscal discrimination? Evidence doesn’t hold up


Why are the southern states up in arms?

Southern states such as Karnataka are claiming that they are being deprived of their legitimate share from central taxes.

Labelled as the “South Tax Movement,” Siddaramaiah’s rally against the Centre follows claims that the state has lost an estimated Rs 62,098 crore over five years in tax share from the divisible pool on account of the sharing pattern laid out by the 15th Finance Commission.

“Under the 14th Finance Commission (2015-2020), Karnataka received 4.71 percent of the tax share, which was reduced to 3.64 percent by the 15th Finance Commission (2020-2025), which is a decrease of 1.07 percent,” Siddaramaiah wrote on social media platform X.com on February 5.


Are their demands justified?

As the Reserve Bank of India (RBI) has pointed out, till 2016-17, sales tax/VAT was the largest component of own tax revenue. From 2017-18, however, State Goods and Services Tax (SGST) has emerged as the most important source, followed by sales tax/VAT, excise duty, stamp duty and, registration fees and taxes on vehicles (Chart III.2).

In the post-GST period, there has been a general increase in the share of SOTR(States’ tax revenue), which has helped States to reduce their dependence on devolution from the Centre. 

For instance, in the case of Karnataka, SOTR as a proportion of overall tax revenue has increased from 75.1 percent in 2016-17 to 79.7 percent in 2021-22.

How is the devolution formula arrived at?

The 15th Finance Commission suggested a 41 percent share of states in the central revenues.

Over the years, 12 criteria have been adopted by finance commissions to determine devolution across states. Population has been used as a criterion by all Finance Commissions because the larger the population of a State, the greater its expenditure needs. The area of a state was introduced as a criterion by the 10th Finance Commission as it was felt that the cost of providing basic administrative infrastructure and services is higher in states with a larger area and lower population density. Forest cover was introduced by the 14th Finance Commission as a measure of fiscal disability because even though forests provide ecological benefits, there is an opportunity cost associated with them in terms of areas not available for other economic activities.


Why are the southern states upset?

Southern states, which are relatively fiscally stronger, have pointed out that they should not be getting a lower share because of lower population levels compared to northern states. This, they have pointed out, is equivalent to penalising them for their progressive policies. To address this, the 15th Finance Commission also gave weight to demographic performance.

The Commission gave 15 percent weight to the population parameter and 12.5 per cent to demographic performance while recommending the share of each state in central taxes.


How can the issue be addressed?

The broad issues remain that Central governments of the day have been accepting what the Finance Commission has recommended in the past, including the rise in states’ share from the divisible pool. The 16th Finance Commission, headed by Arvind Panagariya, former NITI Aayog Vice Chairperson, will likely go into it in detail.

That said, there is a compelling case for states to press the pedal on tax reforms and invest in augmenting fiscal/tax capacity. As the Reserve Bank of India (RBI) has said “from a longer-term policy perspective, States would benefit from augmenting their fiscal capacity while reducing dependence on transfers”.
